But what will exactly happen if the target company takes a major hit before the transaction actually closes? Therefore, in order to cover such situations, we draft and add a Material Adverse Effect (“MAE”) clause.

Image 1: Material Adverse Effect

What is a Material Adverse Effect?

Firstly, let’s understand the meaning of the MAE clause. MAE means a significant negative change in the business, assets, financial condition, operations or prospects of the target company. For example, suppose that a buyer agrees to acquire a company that operates 100 retail stores. After signing but before closing, the company loses its biggest customer in monetary terms, faces a major regulatory action and eventually shuts down 70 stores.

The company that was planning to acquire the other company i.e., the buyer company may argue that these events have materially or substantially changed the business it agreed to acquire initially. If the agreement contains a suitable MAE clause, the buyer may be able to refuse to complete or close the transaction.

However, please note that not every negative event can be termed as an MAE. A temporary decrease in revenue, loss of a minor customer or ordinary market fluctuations may not be enough. The adverse effect should be serious and significant.

Therefore, it is important to wisely draft such a clause.

Why is an MAE Clause Important?

Generally, there is a time duration gap between signing and closing an M&A transaction. During such a period, the buyer has committed to the transaction but it has not yet acquired the target. The target’s business continues to operate. Multiple events can happen during this period, such as :

A big ticket customer may terminate the contract.

The target entity may lose an important approval.

A major legal action may arise.

The target company suffers substantial financial losses.

The buyer therefore wants protection against such major developments that fundamentally change the deal. For the seller, an MAE clause can create uncertainty. A buyer should not be able to walk away simply because the business performs slightly worse than expected. This makes the MAE clause an important negotiation point for both sides.

What Does an MAE Clause Usually Cover?

Mostly, a MAE clause can cover the following as adverse effects in the definition of MAE:

Financial condition: This can include a significant decline in revenue, profitability, assets or financial performance.

Business and operations- The clause may cover serious disruption to the target’s business operations.

Assets – A material loss of an important asset may trigger an MAE.

Regulatory position- Loss of a critical approval or regulatory permission may be relevant.

The parties are required to negotiate specific events that will be excluded from the definition.

Common Exceptions and Carve-Outs

MAE is a detailed definition inserted in an agreement. However, there are certain exceptions for events that affect the market or economy generally. For example, a seller may argue that the following events should not automatically constitute an MAE:

Any change in general economic conditions

Any changes in interest rates

Changes in applicable law

Natural disasters

War or geopolitical events

Pandemics

These events may affect the target but they may not be specific to the target. Therefore, these events are counted in exceptions. For instance, if the entire software industry experiences a downturn, the buyer may not be able to claim an MAE merely because the target’s revenue has also fallen.

Drafting an MAE Clause

Now, in order to draft an MAE clause, it is important to note that it requires a balance between certainty and flexibility. A clause that is too broad may give the buyer an easy exit from the transaction. On the contrary, if the clause is too narrow it may provide little meaningful protection.

Please note the following pointers while drafting:

Define MAE very carefully

The agreement should clearly identify what exact types of events or circumstances can constitute an MAE.

Consider the exceptions

After adding the events,tThe parties should identify events that will not ordinarily constitute an MAE which will be called as exceptions.

Avoid vague drafting

Words such as “significant”, “substantial” and “material” can create interpretation issues if they are not supported by appropriate context. Always mention the exact event or add numbers to support your statement. For example, any event that substantially affects INR 50,00,000 or above of the business of the company.

Consider the relevant period

The parties should consider whether the effect must be temporary or sustained and whether it should be measured over a particular period.

How is an MAE Clause Negotiated?

MAE negotiations are usually about risk allocation. The buyer wants broad protection and the seller wants certainty that the transaction will close. A buyer may negotiate for:

A broad definition of MAE

Fewer exceptions

Specific protections for key business risks

On the other hand, the seller can ask :

A narrower definition

More exceptions

Higher thresholds for materiality

The negotiation becomes particularly important when the target company is operating in a volatile industry or when there is a long duration gap between signing and closing.

Assume Company A agrees to acquire Company B for INR 2,00,00,000. After signing of the agreements, Company B loses a major client that was contributing around 40% of their annual revenue. If the client loss was unexpected and has a long-term impact on its business, the buyer may argue that this constitutes an MAE. However, if Company B loses a client contributing only 1% of its revenue, it would be harder to mention the same argument.

The key question is not simply whether something bad happened. The main question is to understand whether that particular event has materially changed the business that the buyer agreed to acquire.

Conclusion

An MAE clause may look like standard boilerplate in an M&A agreement but it is critical when circumstances change between signing and closing.

The most effective MAE clauses are not necessarily the longest ones. They are clauses that clearly allocate risk, identify relevant exceptions and reflect the commercial realities of the particular transaction.

Understanding a clause like Material Adverse Effect is just the beginning; learning how to draft it precisely, anticipate risks, and negotiate terms that protect your client’s interests is what makes the difference in practice.
